it's an option, it depends on the engine you use.

Torque has a level editor included, in fact it has all the necessary tools (except 3D modelling tools) I think.

Hi
if you use bsp in your engine you can use quark "www.planetquake.com/quark/" it is free bsp editor for interiors also it supports wide range of engines or you can make your own engine's plugin your self easley.
for terrain there is Freeworld3D but it is not free.
and if you don't use any engine so you need a game engine i don't think there is a free engine that has built-in level editor,but there is torque it is only 100$ and it uses quark for interiors.
also see the commercial engines game list in Devmaster's database.

yes Torque uses quark and Hammer
